Following the 2007-2008 implosion of the housing market, banks saw mortgage borrowers defaulting at higher rates than ever before. In addition to higher mortgage default rates, the market downturn led to higher default rates across all types of consumer loans. To maintain profitability banks began tightening lending practices. More stringent lending standards made it tough for anyone with poor credit to get a loan at a reasonable rate. Although banks have loosened lending somewhat in the last two years, people with subprime credit will continue to struggle to get loans. In June 2017, banks rejected 81.4% of all credit applications from people with Equifax Risk Scores below 680. By contrast, banks rejected 9.11% of credit applications from those with credit scores above 760.22

While it seems to make sense to pay off all of your old delinquent debts, this strategy can sometimes backfire and drop your score further. If a credit account is simply overdue and shows as outstanding debt, paying it off will improve your score – though it won't eradicate the record of late payments. But if you have an old debt on your credit report that has been charged off by the lender – meaning that they do not expect further payments – setting up a new payment plan can re-activate the debt and make it appear to be more current than it actually is. With credit consolidation, you take out a new loan and use it to pay off smaller loans. Because you now only have one loan, you have one monthly payment. However, taking out a big loan can be tricky. If your credit score is not high, you may not qualify for a consolidation loan. If you do qualify, you may not qualify for competitive interest rates. Additionally, whenever you take out a new loan, there are loan origination fees which can run into the thousands. Finally, if you are able to secure a debt consolidation loan with a low monthly payment, it may be at the expense of the repayment period: you may be paying the loan for a decade or longer.
If you are struggling to pay off multiple credit cards, consolidating your debt may allow you to reduce your interest rates and lower your monthly payment. However, a lower monthly payment can mean a longer repayment term and more interest paid over the life of the loan. Whether you should consolidate your credit card debt depends on your individual circumstances and the terms of the consolidation.
All U.S. consumers are entitled to see their credit reports. Typically, copies are requested from the “big three” credit reporting agencies (Equifax, TransUnion and Experian). After obtaining a copy, it’s best to review the report. If you need to raise your credit score in 30 days, note any and all errors in the report. If errors are discovered, work to get them corrected as quickly as possible. A creditor may have erroneously reported late payments, or there may be outdated information on the report, like a defaulted loan that has since been paid in full.*
Most people don’t realize that it’s not mandatory for creditors to submit information to the credit reporting agencies. Of course, credit cards, mortgage lenders, etc. always will, but some smaller accounts don’t bother because there’s really no upside for them. But that also presents an opportunity for the average consumer that needs a quick credit score increase, as you can ask a variety of creditors or lenders if they will start reporting. For instance, cell phone companies, utility providers, and even landlords can report your history of on-time and in-full payments to the credit bureaus. Once that positive track record hits your credit, your score will go up proportionally!
If you own a home, you might also consider a home equity loan or a home equity line of credit, which will provide you with extra cash. Home equity loans come at a fixed rate, while home equity lines of credit have variable interest rates and follow a flexible repayment structure. Borrowing criteria vary by lender, but the amount of equity you have in your home will at least partially factor into the size of the loan you’re able to take out. More equity tends to equate to better terms.
A financial institution such as a credit union, which typically issues credit builder loans, deposits a small amount of money into a secured savings account for the applicant. The borrower then pays the money back in small monthly installments — with interest — over a set period of time. At the end of the loan’s term, which typically ranges from six to 24 months, the borrower receives the total amount of the credit builder loan in a lump sum, plus any interest earned if the lender offers interest.
The third factor that is utilized to calculate credit score is your history of credit. This category is catered towards how long each line of credit has been opened. For example, how long have your credit cards been active? How long go did you open a car loan? The longer a loan or credit line has been active, the better your history of credit will be. Now, this category is relatively easy to control. All you need to do is keep quality active lines of credit open. A third of your overall credit score is based on the credit utilization ratio across all of your cards. Because of the way credit scoring works, it's better to carry a $1,000 balance on a card with a $5,000 limit (20% credit utilization) than to carry a $500 balance on a card with a $1,000 limit (50% credit utilization). A major driver of increased scores is the decreased proportion of consumers with collection items on their credit report. A credit item that falls into collections will stay on a person’s credit report for seven years. People caught in the latter end of the real estate foreclosure crisis of 2006-2011 may still have a collections item on their report today.
You also may not want to close your old credit cards, as this can potentially ding your credit scores as well. By keeping your old credit cards open, you will not lower your credit utilization. Your credit utilization counts toward 30% of your credit score, and that’s why it’s important to keep that ratio low — under 30% and, optimally, less than 10% of your credit limits, overall and on individual cards.
How to use it effectively: The money you withdraw from your 401(k) loan should go directly to paying off your credit card debt. After your debts are paid off, payments most likely will be taken from your paychecks until your loan is repaid. If not, continue to make regular, on-time payments. While you’re repaying your loan remember to keep your job — don’t quit and avoid any actions that may lead to your dismissal so you aren’t subject to penalties.
The best way to handle this is first pull your credit reports from the three major credit agencies – Experian, Equifax and TransUnion. And this can be done free of charge once every 12-months through the site AnnualCreditReport.com. Go through each of the reports as thoroughly as possible looking for any inaccuracies, like – incorrect information on collections, judgments, balances, new accounts, and payment history.
We all have bills to pay, so why not leverage your payments to work for you? Making credit card payments ahead of schedule will reduce the accrued interest and your debt-to-income ratio. Staying ahead of the curve on rent and utilities will help strengthen your credit score as well. If you have a financial calendar, move your payments up by seven days—it could make all the difference.
